Participation certificate
a hybrid security that securitizes participation rights (a right to a share of profits without voting rights). Features vary:
- Fixed-coupon certificates: similar to bonds with a coupon.
- Profit-linked certificates: the distribution depends on net income.
- Loss participation: often with a loss-absorption feature.
- Subordination: typically junior to senior debt. Accounting: with the right structuring it can qualify as Tier 2 capital for banks or as equity credit for corporates. Valuation methodology: (1) for fixed-coupon: bond pricing via DCF/YTM. (2) For profit-linked: probability-weighted cash flows, often with equity-volatility components. Market relevance: the savings-bank / cooperative-bank sector uses these certificates for Tier 2 capital. A classic private-company example: a family group keeps the voting rights while outside investors participate through certificates.
